GOOD AND BAD DEBTS AND HOW TO QUICKLY COME OUT OF A BAD DEBT

Good Debts and bad debts

Introduction

A Debt is anything (in most cases, money) owed by one party to another. Lenders give to a borrower to meet a financial need, such as expanding a business, purchasing new goods, offset bills, or acquiring assets. Most lenders or creditors charge a fair interest when repaying the debt. Some creditors take advantage of the borrowers’ desperation and charge outrageous interest.

There are several types of debts, but the predominant types are loans, personal loans, credit cards, mortgages, and payday loans. Usually, a loan always revolves around three factors:

  • The Principal: That is the amount of money the lender approves for the borrower to get.
  • Interest: the percentage the lender wishes to receive in addition to the principal given to the borrower.
  • The Term of Repayment is usually important because it determines the repayment duration, the consequences of default, and the borrower’s repayment option.

Good Debts vs Bad Debts

Getting a loan is a good idea because it can be advantageous if the loan is obtained with the correct information and conditions and used for profit. Getting a Loan for a profitless venture can lead to a significant financial mishap. What, then, is a good or a bad debt?

  • Good Debt

A good debt helps improve financial status. It enables you to make more money, acquire assets, and build sustainable wealth. In reality, the lesser the interest on debt, the more it can be ranked as a good debt. Getting into debt that you cannot keep to its repayment term is not a good loan. Some examples of good debts are student loans, mortgage loans, or business loans.

  • Bad debt

A bad debt does not improve your financial status. It does not generate income or appreciate the value of the business. It always goes towards unimportant purchases. A loan with an outrageous interest rate is a typical example of a bad debt. Some examples of bad debt are payday loans and credit cards.

Types of Debts

Some debts are available to individuals and corporate bodies at different levels. Many types of debt are available to individuals; however, organisations have the advantage of securing other kinds of debt.

Secured debt is also called collateralised debt. It is available to people with assets and properties that can be used as security for the debt. In the case of a borrower’s default, the lender can offset the debt by seizing and selling the asset or property. A mortgage is also a type of secured debt because the house bought can be used as security for the debt. A mortgage usually takes a long time to repay and is sometimes the most considerable debt available to individuals.

Unsecured debt does not require the borrower to provide security or collateral to get a loan. Instead, the lender checks the borrower’s creditworthiness and determines if they qualify for a loan and how much is obtainable based on that. This advantage also has its downside, as most unsecured loans are risky for the credit organisation; they have to compensate for this risk with exorbitant interest rates.

An example of revolving debt is a credit card or bank app that gives users money they can loan. As long as this debt is repaid, the lender allows the customer to get the loan again, and it continues for as long as the lender works. If the lender evaluates customers’ trustworthiness, they can increase a customer’s credit limit if they are impressed.

A bond is a financial instrument that allows corporate organisations to borrow money from many investors and promise them interest on the loan. This is exclusive to corporate organisations and governmental bodies. They issue bonds to their lenders as proof of the transaction. This money is used to facilitate an ongoing project or even kick-start a new project.

Debt Consolidation

Debt consolidation describes the process of combining several debts into a single debt. A borrower does this with more than one high-interest loan. It allows the borrower to pocket the debts into one lower-interest loan and pay more conveniently. Debt consolidation helps the borrower manage their debt.

How to get out of Debts

  1. Pay above the minimum repayment amount for your loan.

By doing this, you reduce the amount of interest you pay on the debt. Most lenders design their loans so that the longer it takes to repay the loan, the higher the interest will be. Increasing repayment by one or two hundred dollars can greatly affect the interest in the long run.

  1. Re-examine your budget and expenses.

A slight budget change can make a difference in your financial decision. Spending on a hierarchy will help you make informed decisions before you spend. It will help you save money and pay off your debt quickly.

  1.  Take up an extra job.

Getting an extra job is not an easy way out of debt because everyone has only twenty-four hours in the day, and depending on the nature of your current job, you might not be able to do any other active job. However, other jobs can be done despite an engaging day, like creating affiliate links for products, dropshipping on Shopify, freelancing on platforms like Fiver and Upwork, weekend photography gigs, playing instruments at events or connecting house owners with renters. This can ease your financial burden and help you quickly make your way out of debt.

Other Important Points to note:

  1. Consolidate your debts
  2. Live on what you earn and quit trying to impress anyone.

Final Note

Living a debt-free life should be everybody’s goal because only some can make the right decisions under debt pressure. However, with the correct information and practice, anyone can walk out of debt into financial freedom. If you are planning to use debt for a good reason, it will still be good to do that with the correct information to avoid unforeseen circumstances in the future.
