DeFi: Beginner’s Guide to Decentralized Finance

Introduction to Decentralized Finance (DeFi)

DeFi has become a popularly accepted acronym for decentralised finance, a term used to describe technological innovation and many decentralised apps disrupting the finance world.

DeFi uses blockchain technology and a series of other software engineering and technology to remove the need for a third party to be involved during the financial process. This is called a peer-to-peer transaction.

What makes DeFi unique?

The Security and Exchange Commission, as well as the Federal Reserve, are responsible for the rules that govern the operation of financial institutions like banks and credit unions. The SEC does this because these institutions operate a centralised financial structure that allows these commissions to monitor and regulate their affairs.

DeFi on the other hand is different; it revolts against the centralised nature of the banking system by handing over the transactional and regulatory power to the users using a system called “peer-to-peer”.

Peer-to-peer transaction

Peer-to-peer transactions are an essential component of decentralised finance (DeFi), which distinguishes it from centralised finance. DeFi transactions take place directly between two parties, eliminating the need for a central authority and allowing for more autonomy. If both parties agree, the transaction will continue, assuring openness and efficiency in the absence of middlemen.

Blockchain Technology and Decentralized Finance

In blockchain technology, every transaction is distributed over the network and secured in a block. Upon verifying the transaction, the block is closed and encrypted. In this process, another block is created, having information about the previous block and that of a new transaction.

It is this link between the blocks that suggest the name blockchain. The blocks are linked so it is impossible to alter the information in one block without affecting the other block. This is blockchain technology, and along with other technological processes, it is a secure technology.

With blockchain technology, a few inventions have emerged i.e cryptocurrencies, the most prominent innovation in this technology, NFT, and exchanges. The most prominent blockchain is the Ethereum blockchain, and with this blockchain, the DeFi model thrives using smart contracts.

Smart Contracts

A smart contract is an application that specifies the terms and conditions for executing a given transaction on a blockchain using the inherent distributed ledger and cryptography.

In centralised finance, a central authority governs the transaction process, but with DeFi, a smart contract enables the transaction to be done in terms specified in the contract, and these terms and conditions are not private as they are available as codes so that others can analyse and audit. A smart contract does not need anyone to enable it on the DeFi ecosystem because it’s a peer-to-peer system.

Why choose DeFi?

In further blog posts, we will take a look at the practical processes involved in starting your journey into DeFi.

let us consider a few reasons you should consider using the DeFi ecosystem for your crypto-based transactions;

Decentralized Nature

The decentralized nature keeps it secured from risks related with centralized exchanges. Usually the failure of the exchange causes the user to lose their account and their funds. The decentralized system also allows for it to be permissionless, meaning that no specific authority has to approve the transaction. The architecture of a Smart contract carries out the transaction.

Completely anonymous

The Fact that DeFi is transparent with open-source codes for everyone on the blockchain to analyse and audit does not mean that it leaves the whole system open to everyone. The transactions are plain for all to see, but the identities of the users are kept anonymous, unlike a CeFi exchange where the identity of the user is known.

DApps benefits

DeFi users can benefit mainly from the various financial services and games that are available through dApps.

Lower Fees

The p2p system used in DeFi aims to reduce the high fees involved in carrying out a Cryptocurrency transaction using a CeFi structure. There is no need for a central structure. Even though there is a gas fee involved in DeFi exchanges, they can be relatively small depending on the ecosystem being used.

Yield Farming

With Yield farming on DeFi, users can make profits from investments in cryptocurrency by lending crypto with the expectation of a huge reward when they get repaid by the DeFi platform for lending the cryptocurrency token.

As much as many would quickly want to jump on the benefits of the DeFi world, there are a few things to note about this fast-booming system, which will guide your discretion in making decisions.

A few things to note about DeFi;

It operates a seemingly complex system as opposed to the CeFi system. Hence, it must be approached with that in mind, ensuring that you pay attention to details. The blockchain is indeed very secure, but crypto thieves can take advantage of your mistakes.

The decentralized system prevents anyone from contacting customer care service for any issues during transactions. If there is a failed transaction, the cost incurred as the gas fee will not be refunded. However, this is a small problem as emerging DeFi developments are working towards a seamless level of transaction.

Private Key Requirement– The long keys that keep your wallet safe are your private keys. It is so essential that you keep them retained and protected from thieves.

Final Note

If you are seriously bothered by these facts, then DeFi might not be for you. However, if you can take the bold step then you might just be on your way to becoming rich.

  1. Great introduction to DeFi! I appreciate how you broke down the complex concepts into easily digestible parts for beginners. The examples really helped clarify how decentralized finance can transform traditional financial systems. An animated explainer video maker would be a fantastic addition to visually represent these concepts and engage viewers even more. I’m excited to explore more about liquidity pools and yield farming.
